There is no lag on the asset side.

    Ares Capital (ARCC), the largest publicly traded BDC, states in its June-quarter 10-Q filed with the Securities and Exchange Commission on July 29, 2026, that 100bps translates to $212 million of additional income and $94 million of additional net income. The same filing discloses non-accrual loans at 2.4% of investments at amortized cost and 1.4% at fair value as of June 30, up from 1.8% and 1.2% at December 31, 2025. These are not projections. They are required disclosures, computed off the company's actual balance sheet.

    The rate context matters. The FOMC has held its target range at 3.50% to 3.75% since December 2025.     The Line Item That Separates Cash Income From a Compounding IOU

    Here is where the thesis demands honesty. A hike does not create income equally across a BDC portfolio. PIK interest (payment-in-kind) is the mechanism that exposes the gap between reported income and actual cash receipts. When a borrower cannot service its current coupon in cash, the lender adds the unpaid interest to the loan balance instead of collecting it. That addition books as investment income. It can fund a quarterly distribution to BDC shareholders. It is not a cash receipt. It is a wager that the borrower eventually pays the accumulated balance at maturity.

    PIK ran 14.5% of FS KKR Capital's (FSK) total investment income in the June quarter and 5.5% of Morgan Stanley Direct Lending's. Not one of the seven reported a lower PIK share than the same quarter a year earlier. The Boston Fed put the industry-wide PIK share of BDC loans near 10% in early 2026, compared with roughly 6% in early 2022. PitchBook LCD's July 2026 quarterly BDC analysis found that PIK loans across the top 12 BDCs are being marked down faster than non-PIK loans and that non-accruals are rising in both borrower count and cost-basis terms.

    When you hike the rate on a PIK loan, you raise a coupon the borrower was already not paying in cash. The balance compounds faster. The borrower does not find new cash because SOFR moved 25bps.     The 2028 Wall: Where Deferred Stress Becomes a Structural Problem

    Coupon restructuring is negotiable. A sponsor can amend a spread, extend a PIK period, or swap a lender over a weekend. Principal repayment is not negotiable: the maturity date says when the balance comes due and the borrower needs a new lender to refinance it. The seven BDCs' combined schedules of investments carry 4,207 debt positions with maturities and $73.9 billion of principal. Under $1 billion comes due through the end of 2026. Then the book concentrates: 2028 alone carries $15.1 billion, or 30.2% of the combined book, requiring refinancing at whatever the base rate is on that day.

    The dispersion inside the seven is wide. Golub Capital BDC (GBDC) has 45% of its book due by the end of 2028. Ares Capital has 15.2%. The market often prices them as the same asset class because they carry similar ratings and similar headline yields. The refinancing risk is not the same. A borrower that has been capitalizing interest for two or three years at 3.65% SOFR arrives at a 2028 maturity needing a new lender willing to underwrite a grown balance at a higher rate for a company whose operating fundamentals may not have improved. That lender is harder to find than the original underwriter was in 2023.

    Three Numbers to Pull Before You Buy Any BDC

    Before sizing a BDC position around a rate thesis, pull three figures from the most recent quarterly filing. First: PIK as a percentage of total investment income, found in the income statement breakdown or the MD&A. Anything above 10% means a meaningful portion of the income that funds your distribution is not collected in cash. Second: non-accruals at amortized cost, not at fair value. A spread of more than 100bps between the two measures tells you a significant portion of the problem book has already been marked down. Third: the maturity schedule in the schedule of investments. Tally the dollars due through 2028. If more than 30% of the portfolio refinances before the end of that year, your credit risk window is 2027 to 2028, not 2030. These three numbers do not require a Bloomberg terminal. They are in the 10-Q every BDC files within 45 days of quarter-end.

    What Changes If the September 16 Decision Goes the Other Way

    The August CPI print, released September 11, is the pivot for the September 16 FOMC meeting. A soft print likely moves Governor Waller's vote to the hold camp, strips the three dissenters of their fourth, and shifts the rate curve lower. If the FOMC holds with dovish guidance, two things change immediately for BDC holders.

    First: the near-term income tailwind reverses direction. A hold removes the floating-rate repricing catalyst. Dovish forward guidance shifts the curve lower, meaning floating-rate income starts declining from current levels rather than rising. The $677.1 million annualized income addition becomes a comparable headwind as future cuts arrive. Second: the PIK and non-accrual stress does not disappear. Borrowers not paying cash interest at 3.65% SOFR will not suddenly pay it at 3.40%. The 2028 maturity wall does not move. What changes is the refinancing rate those borrowers face: a lower SOFR path in 2027 makes the wall easier to climb. Income falls. Credit tail risk shrinks. You do not get both outcomes simultaneously.

    My read: the current setup favors BDCs with high cash-pay income, low PIK shares, fixed-rate liabilities, and manageable 2028 maturity exposure. BXSL's balance sheet structure is the clearest expression of that checklist today. FSK's PIK share is the clearest argument for caution regardless of rate direction. The income math in the filings is real. Whether that income is cash or a compounding IOU is the question that actually matters for your return.
